Getting this Confirmation dialog is what's concerning to me. Should I agree? Will that just point LR to the folder I want? Or will end up with duplicate files?

Sounds like it does. In the Develop Module, look at the lower-right corner does it say Auto Sync when you have more than one image selected? If so toggle it off by clicking on the small square button. When off it should just read Sync.

I forgot to mention in my previous post, You are aware that the actual RAW files are not really being viewed. What you're seeing is the embedded JPEG, not the actual RAW file, which is nothing but a bunch of text-like data instructions.
It might be your version of Windows. I've never ran Win7, and currently am running Win10. I have a 650D, and a 70D, both RAW files (CR2) can be viewed in Windows Photo Viewer. However like Jim stated, the RAW files viewed in an external viewer will not reflect any editing you've done.

I don't know of any way to move the Velo or Video cache location within LR. I'm sure if you used Explorer to move it LR would probably just create another in the Appdata location.
What you can try is open up Preferences, go to the File Handling tab, at the bottom is the Video Cache Settings...
FWIW, I had a look at the image and it does not show any banding or pixelating on my system. I just have LR 6.13, running Win10, and a 27" HP calibrated monitor. I even zoomed in and tried looking for it.
Nothing really wrong with it, but it does come with the risk of unintentional dropping in a folder/location and not knowing where that is. Once you drop them, it can not simply be undone.
